The Sizing Conflict: When Bridge Debt Exceeds Permanent Limits

Bridge lenders are asset-focused and aggressive. They will frequently fund up to 75% or 80% of your total cost basis, relying on interest reserve escrows to protect their payments during vacancy periods.

Permanent lenders are conservative and cash-flow-focused. They demand proof of historical performance and enforce strict constraints:

  1. Debt Yield Floors: Typically 8.0% to 9.0% for multifamily and 10.0% to 12.0% for commercial assets.
  2. DSCR Limits: Usually a minimum of 1.20x to 1.25x calculated on an amortizing basis.

Sizing the Refinance Gap: A Worked Case Study

Suppose a sponsor took a $12,000,000 bridge loan to purchase and renovate a commercial office building.

The renovation is complete, the building is leased, and the property has stabilized at a Net Operating Income (NOI) of $1,100,000. The bridge loan is now maturing, and the sponsor applies for a permanent CMBS mortgage.

The CMBS lender enforces a 10.0% minimum debt yield floor.

1. Sizing the Refinance Proceeds:

Maximum Permanent Loan = Stabilized NOI ÷ Minimum Debt Yield Floor
Maximum Permanent Loan = $1,100,000 ÷ 0.10 = $11,000,000

To retire the bridge loan and close the permanent mortgage, the sponsor must inject $1,000,000 of fresh equity from their own pockets. If they do not have the liquidity, they will default on the bridge loan or be forced to secure expensive preferred equity.


4 Rules to Mitigate Refinancing Risk

To ensure your bridge-to-permanent transition is successful, follow these underwriting principles:

  1. Model 100 Basis Point Cushions: When sizing your exit debt yield at origination, model a floor that is at least 100 basis points higher than current market minimums. If today's agencies accept a 8.0% exit yield, size your deal to clear a 9.0% hurdle.
  2. Verify Amortizing DSCRs: Bridge loans are interest-only. Permanent loans will eventually amortize. Ensure your stabilized NOI can support the higher monthly payments of a 30-year amortization schedule.
  3. Negotiate Bridge Extensions: Secure a bridge loan with multiple 12-month extension options (e.g., a "3+1+1" structure) to give you extra time if lease-up is delayed or if debt capital markets are temporarily locked.
  4. Audit underwritten NOI: Do not base your refinance on pro-forma lease-up goals. Underwrite the property using strict lender guidelines, subtracting vacancy floors and CapEx reserves to find your true underwritten NOI.
